Could this be used on paper, say to punch holes for a planner?

No ! It is not for that. But Ihave used the rotary type hand leather, cloth punch to punch stencils.

Is product supposed to be covered in black oil?

Yes that is totally normal. My tools also had that. It keeps the metal protected from corroding over time.
