is this tool for removing ferrules? Is that what they mean when they say olives?

Yes that is what the Brits call ferrules.

Is this for 1/2" compression on water systems? This does not fit the 1/2" compression fitting on my spigot.

This worked perfect for the 1/2" copper pipe compression fitting on a water shut off valve for a toilet.
